U.S. Dollar Strengthens Ahead of Fed as Rate Hike Bets Rise

The U.S. dollar remained close to a one-month high on Wednesday as investors prepared for the Federal Reserve’s latest interest-rate decision.

Some analysts believe the central bank could deliver a surprise rate increase, while financial markets are pricing in a meaningful probability of further monetary tightening.

Dollar Index Holds Near Four-Week Peak

The U.S. Dollar Index traded near 101.20, slipping around 0.06% during the session but remaining close to its highest level in four weeks.

Currency traders adopted a cautious approach ahead of the conclusion of the Federal Reserve’s two-day policy meeting. As a result, most major foreign exchange pairs remained within relatively narrow trading ranges.

Euro and Pound Trade Cautiously

The euro edged higher to approximately $1.139 after recovering from a one-month low reached during the previous session.

Meanwhile, the British pound remained subdued and traded near its weakest level since early July. Investors were also looking ahead to the Bank of England’s upcoming interest-rate decision later in the week.

The restrained market movement showed that many traders were reluctant to take large positions before receiving clearer guidance from major central banks.

Middle East Tensions Support the Dollar

Renewed conflict in the Middle East provided additional support for the U.S. dollar.

Oil prices rose after joint U.S. and Saudi airstrikes targeted Iran-backed groups in Iraq. The action followed reports that the U.S. military had prevented an Iranian attack against American forces in the region.

Iranian missile launches and the subsequent military response pushed crude oil prices more than 3% higher.

Rising Oil Prices Renew Inflation Fears

The increase in crude prices raised concerns that higher energy costs could add fresh inflationary pressure.

More expensive oil can affect transportation, production and consumer prices. Therefore, a sustained energy rally could make it more difficult for the Federal Reserve to ease monetary policy.

These concerns encouraged some investors to increase their exposure to the dollar, expecting U.S. interest rates to remain elevated.

Markets Price in Possible Fed Rate Hike

Financial markets were pricing in roughly a 36% probability that the Federal Reserve would raise its benchmark rate by 25 basis points.

Although economists remained divided over the likely outcome, the possibility of a surprise increase helped support the dollar ahead of the announcement.

Investors will also examine the Fed’s policy statement and Chair Kevin Warsh’s press conference for guidance on future interest-rate decisions.

Hawkish Fed Message Could Extend Dollar Strength

A hawkish Federal Reserve statement could reinforce expectations that borrowing costs will remain higher for longer.

Such an outcome may support the Dollar Index and place additional pressure on currencies such as the euro, pound and Australian dollar.

Higher U.S. interest rates usually make dollar-denominated assets more attractive to international investors.

Dollar Positions Face Reversal Risk

However, the dollar could weaken if the Federal Reserve fails to meet the market’s hawkish expectations.

Philip Wee, senior foreign exchange strategist at DBS, noted that investors had accumulated long-dollar positions because higher oil prices could keep inflation elevated.

Those positions may be reduced if the Fed leaves rates unchanged and avoids signaling another increase in September.

A less aggressive policy outlook could therefore trigger a sharp reversal in the dollar’s recent gains.

Bank of England and Bank of Japan Decisions Ahead

Attention will quickly shift to other major central banks following the Federal Reserve’s announcement.

The Bank of England and the Bank of Japan are both scheduled to publish policy updates later in the week.

Their decisions could generate further volatility across major currency pairs, particularly GBP/USD and USD/JPY.

Currency Markets Await Central Bank Guidance

The U.S. dollar remains supported by expectations of tighter monetary policy, rising oil prices and geopolitical uncertainty.

However, the next major move will likely depend on whether the Federal Reserve delivers the hawkish message markets are anticipating.

A surprise rate hike or signal of further tightening could push the dollar higher. In contrast, a cautious policy statement may cause recent bullish positions to unwind.
