Citi has raised its full-year S&P 500 earnings forecast to $365 from $350 following the latest round of second-quarter results. At the same time, the bank maintained its year-end S&P 500 target of 8,100.
Strategists led by Scott Chronert believe many of the fundamental factors supporting further gains in U.S. equities remain intact. A broader market rally, resilient corporate earnings and easing concerns about additional Federal Reserve rate hikes could all support the index.
Citi Maintains S&P 500 Target of 8,100
Citi believes the fundamental backdrop required for the S&P 500 to reach 8,100 remains largely supportive.
Market participation has already started to broaden beyond a small group of mega-cap stocks. Strategists expect this trend to continue if investors become increasingly confident that the Federal Reserve is nearing the end of its tightening cycle.
A broader rally would reduce the market’s dependence on a handful of technology companies and potentially create a healthier foundation for additional S&P 500 gains.
AI Spending Remains an Important Market Driver
Artificial intelligence continues to play a major role in Citi’s market outlook.
The bank believes revenue trends among companies benefiting from AI-related capital expenditure should provide support for the AI-sensitive portion of the S&P 500 in the near term.
However, Citi said the path toward 8,100 will likely require more than continued strength in AI stocks.
Further upside could depend on a combination of soft-landing expectations, renewed confidence in AI fundamentals and improving sentiment toward the broader technology sector.
Second-Quarter Earnings Deliver Strong Results
Corporate earnings were stronger than Citi had initially expected during the second quarter.
Positive earnings surprises came in slightly above what the bank considers a normal reporting-season pattern.
However, Citi noted that accounting-related asset write-ups at some mega-cap companies significantly boosted consensus earnings estimates. These gains were not necessarily the result of stronger underlying operations.
As a result, investors may need to look beyond headline earnings growth when evaluating the true strength of corporate profitability.
S&P 500 Sales and Margins Continue to Improve
Despite those accounting considerations, the overall earnings environment remains encouraging.
Citi said S&P 500 sales growth has accelerated, while corporate profit margins have continued to expand.
The resulting improvement in earnings growth resembles conditions often seen following a recession, according to the strategists.
While some non-operating factors have contributed to the increase, Citi believes they do not undermine the broader strength of the market’s fundamental backdrop.
Earnings Growth Remains Highly Concentrated
One concern is that much of the improvement in S&P 500 earnings estimates has come from a relatively small number of companies.
Consensus index earnings have increased from approximately $312 at the beginning of the year to $361, representing a gain of $49.
However, Citi noted that just 20 stocks accounted for $45 of that $49 increase.
This concentration highlights why broader earnings growth could become increasingly important if the S&P 500 is to continue advancing.
Future Earnings Estimates Show Less Momentum
Full-year consensus earnings estimates have increased by around $20 since the end of the second quarter.
However, only about $3 of that improvement has come from revisions to third- and fourth-quarter forecasts.
That suggests much of the recent earnings strength reflects already-reported second-quarter results rather than sharply improving expectations for the remainder of the year.
Citi therefore described the earnings tailwinds as strong but accompanied by important qualifications.
Soft Landing Could Support a Broader Rally
Citi continues to believe the case for broader stock market participation remains intact.
A soft landing, where inflation moderates without triggering a significant economic downturn, could provide an especially favorable backdrop for equities.
Such a “Goldilocks” economic environment could allow earnings to remain resilient while reducing pressure on the Federal Reserve to raise interest rates further.
This combination could encourage investors to move beyond mega-cap technology stocks and increase exposure to other areas of the market.
AI Stocks Remain Critical to Further S&P 500 Upside
Despite expectations for broader market participation, Citi stressed that AI-related stocks remain critical to the S&P 500’s ability to move higher.
The main question for investors is whether the current strength in AI-related earnings and investment can persist long enough to justify elevated expectations.
If AI fundamentals remain strong while earnings growth spreads to more companies and sectors, Citi’s 8,100 S&P 500 target could become increasingly achievable.
However, continued concentration in a small group of stocks or weakening AI fundamentals could make the path toward that target more challenging.
For now, Citi believes the fundamental tailwinds remain strong enough to support its bullish outlook, with corporate earnings, market broadening and the Federal Reserve policy environment likely to determine whether the S&P 500 can extend its advance.
