Citi remains overweight on equities and says investors should consider using any market weakness ahead of the U.S. midterm elections as an opportunity to increase exposure.
The bank continues to favor stocks despite the possibility of a short-term pullback, arguing that earnings trends, liquidity conditions and market sentiment remain supportive.
Citi Keeps Overweight Rating on Equities
Citi said it had already argued a month ago that a major stock market top was unlikely.
At the time, investor sentiment was not excessively bullish, liquidity conditions were improving and the bank’s market warning indicators had not been triggered.
Since then, Citi believes the overall flow of economic and market news has remained positive.
As a result, the bank has maintained its overweight position on equities.
Earnings Outlook Continues to Improve
One factor supporting Citi’s bullish stance is the improvement in corporate earnings expectations.
According to the bank, both U.S. and global earnings revision indices have moved higher.
Rising earnings expectations can provide fundamental support for stock prices, particularly if economic growth remains resilient.
This has reinforced Citi’s view that the current equity rally still has room to continue.
Treasury Action Could Reduce Market Volatility
Citi also believes concerns surrounding financial market liquidity have become more manageable.
The bank pointed to recent action from the U.S. Treasury aimed at stabilizing longer-term bond markets.
It remains uncertain whether those measures will be enough to fully control volatility in fixed income.
However, Citi believes the intervention could at least reduce fluctuations in bond markets.
That matters for equities because sudden changes in bond volatility can often have a greater impact on stocks than the absolute level of Treasury yields.
Citi Continues to Favor U.S. Stocks
The bank remains relatively positive on the U.S. equity market compared with other regions.
Citi reduced its overweight position on emerging Asian markets in early July.
That decision partly reflected uncertainty surrounding the so-called “picks and shovels” segment of the artificial intelligence investment theme.
Investors have poured significant capital into companies supplying chips, infrastructure and other technologies required for AI expansion.
However, Citi believes parts of that trade may now be experiencing some investor fatigue.
Semiconductor Weakness May Be Offset by Sector Rotation
Citi also addressed concerns surrounding semiconductor stocks.
Even if the Philadelphia Semiconductor Index, or SOX, is currently experiencing only a temporary bear-market rally, the bank believes broader sector rotation could limit losses across the overall stock market.
Capital moving from expensive or crowded technology trades into other sectors could help support major equity indices.
This could reduce the risk that weakness in AI-related stocks leads to a much broader market decline.
Citi Sees “AI Indigestion” Rather Than a Rate Problem
The bank believes recent investor hesitation has been driven more by AI-related market fatigue than by interest-rate concerns.
After a long period of strong gains in artificial intelligence stocks, some investors may be reassessing valuations and future returns.
However, Citi does not currently view this as a reason to abandon its positive outlook on equities.
Instead, the bank prefers to increase risk exposure if markets experience a meaningful correction.
S&P 500 Could Pull Back Before Midterm Elections
Citi noted that stock markets have historically experienced weakness ahead of U.S. midterm elections.
The bank therefore sees the possibility of a S&P 500 pullback before the midterms as relatively normal rather than a signal that the broader bull market is ending.
Historical patterns also suggest that market performance can strengthen later in the year following midterm-related volatility.
For that reason, Citi views any significant dip as a potential buying opportunity.
